Interest coverage: what it means and how to read it
What is Interest coverage?
Operating profit ÷ interest payments: how many times over the company could pay its interest bill.
Interest coverage shows how easily a company pays the interest on its debt out of what the business earns. It is a more direct test of debt safety than the debt to equity ratio, because it measures the ability to pay rather than the amount owed.
A cover that is falling year after year is an early warning, even while it is still above 1: either profit is weakening or debt is growing faster than the business.
How it is calculated
A worked example
Why does Interest coverage matter?
If coverage is low, one bad year could make interest hard to pay.
What is a good Interest coverage?
Above 3× is comfortable. Below 1.5× is risky.
Above 3 is generally comfortable, between 1.5 and 3 is tight, and below 1.5 the company is one bad year from being unable to pay its interest from profit. It does not apply to banks and lenders, for whom interest is a cost of goods rather than a financing charge.
